Definition of Currency Pair
A Currency Pair refers to a quotation that reflects the amount of foreign currency that is required to buy or sell a unit of the domestic currency. In a nutshell, in the currency exchange market, currencies are quoted in pairs.
Breaking Down Currency Pair
Every currency pair consists of two elements. The first currency you see in a pair is known as the base currency. This is followed by the counter currency (or quote currency). Here's an example to make it clearer:
In a currency pair like USD/EUR, USD acts as the base currency and EUR stands for the counter currency. When trading, the value indicates how much of the counter currency (EUR in this case) is needed to exchange for one unit of the base currency (USD here).
Why are Currency Pairs Important in Trading?
In forex trading or any other form of currency trading, a trader needs to understand currency pairs. This knowledge guides their decision about which currency pair to trade. Prices in the forex market fluctuate based on the economic performance and stability of the countries the currencies represent. Hence, knowing the dynamics of currency pairs assists traders in making informed decisions, managing risks, and optimizing gains.
Major Currency Pairs and Cross Currency Pairs
There are two main types of currency pairs - major currency pairs and cross currency pairs. Major currency pairs consist of the most traded currencies in the world - usually paired with USD. Examples being USD/JPY, USD/EUR, USD/GBP.
Cross currency pairs, or simply cross pairs, do not involve USD. They might consist of combinations like EUR/JPY, GBP/JPY and EUR/GBP, among others.
